How it works?
When you will logon to your paypal account and you have already activated your sms key then it will send you a sms containing a special 6 character code. When you will put it in to your mobile then you will be able to access your account.
If someone hacked your password, don't you worry. When the hacker try to login your account it with ask for the sms security key for further login processing. If someone try to opens your account it will indicate by sending you a sms. I found this very secure as google mail also offer these kind of services and may be many more.
How to do that ?

2. Enter your mobile no where paypal will sent you a security key. Put the key that paypal have sent to you to activate your sms security key feature.
3. After successfully setting sms security key when you will login to your account it will look like this
